What are Liquid Mutual Funds?

Liquid Mutual Funds are debt funds that invest in very short-term, low-risk money market instruments. These include treasury bills, commercial papers, certificates of deposit, and government securities. They offer high liquidity, modest returns and quick access to funds.

How Do Liquid Mutual Funds Work?

Liquid funds primarily earn income through interest on their short-term debt investments and generate minimal income from capital gains. They invest in short-term securities, which are less affected by changes in interest rates compared to long-term bonds. As a result, their market value remains relatively stable when interest rates fluctuate.

In a rising interest rate environment, liquid mutual funds return performs better than other debt funds. This is because they benefit from higher interest earnings while experiencing only minor declines in market value. Their low-interest rate risk makes them a stable option even in fluctuating market conditions.
